A) If they sold you an extended warranty after you took ownership from the previous owner, then they were responsible for doing an inspection at that time and approving/denying the extended warranty request. It was approved, so you shouldn't be on the hook for anything.
B) If the extended warranty was purchased by the previous owner, then the same thing applies - they should have inspected it and approved/denied the extended warranty. Since the car has it, then they didn't care about any "engine sludge" at the time, so you shouldn't be on the hook for anything.
C) Lastly, in my utterly non-professional, generally-incompetent opinion, "engine sludge" sounds like "blinker fluid" and "left-handed wrenches", namely BS.
